## SaaS Unit Economics: The Contribution Margin Blindspot
You probably know your CAC. You've definitely calculated LTV. But here's what we see in our work with growing SaaS companies: founders are making a critical mistake in how they think about unit economics—and it's costing them millions in misallocated capital.
The mistake isn't in the formula. It's in what you're actually measuring.
Most SaaS unit economics analysis stops at the CAC-to-LTV ratio. Investors ask for it. Dashboards display it. Founders optimize for it. But that ratio is hiding a fundamental problem: **you don't actually know your unit contribution margin**, which means you don't know if your business model is sustainable at scale.
We've worked with founders who had seemingly incredible 3:1 CAC-to-LTV ratios—only to discover they were underwater on unit economics when you accounted for the full cost structure. Others had lower ratios but dramatically better cash sustainability because they understood their true contribution economics.
This is the blindspot that separates founders who build durable SaaS companies from those who get seduced by vanity metrics.
### Why Your CAC-to-LTV Ratio Is Incomplete
Let's start with what everyone knows: the ratio is supposed to measure efficiency. A 3:1 ratio means for every dollar you spend acquiring a customer, they generate three dollars of lifetime value. Higher ratio = better unit economics.
But here's the problem that shows up in real financial analysis:
**LTV calculations typically assume gross margin, not net margin.** Most founders calculate it like this:
- Annual contract value: $50,000
- Gross margin: 75%
- Gross contribution: $37,500
- Multiply by retention tenure, discount for time value
- LTV result: $150,000+
Then they divide CAC by that number and pat themselves on the back.
But they've ignored something critical: **the cost of retaining and supporting that customer**. When we audit these models, we consistently find founders haven't fully allocated:
- Customer success and support costs (fully loaded)
- Infrastructure and data costs that scale with customer count
- Payment processing fees
- Renewal and expansion effort costs
- Churn acceleration from poor implementation
These aren't overhead. They're unit-level costs that directly impact whether each customer generates positive contribution margin.
We worked with a B2B SaaS company that showed a pristine 4:1 CAC-to-LTV ratio at board meetings. Their CFO told us: "We're crushing it on unit economics." But when we built a contribution margin model, the story changed completely. After allocating fully-loaded CS costs, payment processing, and infrastructure, their actual unit contribution margin was 28%—not the 75% gross margin they'd been using. At their CAC of $15,000, they were breaking even on customer contribution in year 3, not year 1.

### The Contribution Margin Framework: What Actually Matters
Here's the distinction that changes how you analyze SaaS unit economics:
**Gross Margin** = Revenue minus cost of goods sold (hosting, COGS, payment processing)
**Contribution Margin** = Revenue minus all variable costs directly tied to serving that customer
**Unit Contribution** = Contribution margin per customer
Contribution margin is the number that actually tells you if your business model works. It answers the question investors should be asking: *"If I handed you one customer, would that customer eventually pay for themselves—plus generate profit for the company?"*
Here's how we model it for our clients:

Now apply this across customer lifetime, accounting for churn and time value. That's your real LTV—not the inflated number based on gross margin alone.
When we do this analysis, most founders are shocked. Not because their business is broken, but because they realize they've been optimizing for the wrong metrics.
### The CAC-to-Contribution-Margin Ratio: Your Real Unit Economics Benchmark
Here's where this gets actionable. Instead of obsessing over CAC-to-LTV, we recommend our clients focus on **CAC payback period based on unit contribution margin**.
The formula is straightforward:
**CAC Payback Period = CAC ÷ (Monthly Contribution Margin)**
Let's use real numbers. If your CAC is $15,000 and your monthly unit contribution margin is $3,000:
CAC Payback = $15,000 ÷ $3,000 = 5 months
Now here's the insight: **if your CAC payback period is under 12 months, your unit economics can support growth.** If it's 18+ months, you have a fundamental problem no amount of scaling solves.
Why? Because that payback period represents the window before that customer covers their acquisition cost. Everything after that is profit (until churn). The shorter the window, the faster you convert spend into cash. The longer the window, the more working capital you burn to fund growth.
We've seen founders with seemingly identical CAC-to-LTV ratios have completely different CAC payback periods once you properly allocate costs. One company with 3:1 ratio had a 10-month payback. Another with identical ratio had 22-month payback because their support model was heavier.
That 12-month difference is the difference between sustainable growth and a cash crisis.
### Common Contribution Margin Mistakes We See
When we audit SaaS financial models, the same mistakes appear consistently:
**1. Underallocating Customer Success Costs**
Founders often treat CS as a fixed cost. But it's unit-variable. More customers = more CS headcount. We see companies forgetting to allocate:
- Onboarding specialist time
- Technical CS engineer time
- Customer health monitoring and intervention
- Renewal management overhead
The fix: Calculate your fully-loaded CS cost per customer. If you have 100 customers and $400K in annual CS costs, that's $4,000 per customer minimum.
**2. Ignoring Infrastructure Scaling Costs**
Your database doesn't stay the same size. Compute costs don't stay flat. When you add 100 customers processing data, your infrastructure costs rise. Most founders don't allocate this back to unit contribution.
The fix: Track your infrastructure costs as a percentage of revenue or customers, then allocate proportionally.

If you're using 5-year customer lifetime but your actual median tenure is 3 years due to churn, your LTV is inflated by 40%. This cascades into inflated contribution calculations.
The fix: Use cohort analysis to calculate actual customer lifetime, not theoretical maximum.
**4. Separating CAC by Channel, But Not Contribution Margin**
Many founders know their CAC differs by channel (sales = $25K, self-serve = $3K). But they don't analyze whether contribution margin also differs. Maybe self-serve customers churn faster, making their true payback worse despite lower CAC.
The fix: Build contribution margin and payback models by cohort and acquisition channel.
### How to Build a Contribution Margin Model
Here's the framework we use with clients:
**Step 1: Start with your revenue model**
- What's your actual average contract value (ACV)?
- What percentage expands (upsells/cross-sells)?
- What's your actual churn rate by cohort?
**Step 2: Calculate variable costs by category**
- COGS (hosting, processing, third-party APIs)
- Customer Success (fully loaded)
- Support and onboarding
- Infrastructure and data costs tied to customer count
- Payment processing
- Any other unit-variable cost
**Step 3: Calculate unit contribution margin**
- Monthly contribution per customer
- By cohort (to catch deterioration)
- By acquisition channel
- By customer segment
**Step 4: Calculate payback period**
- CAC ÷ Monthly contribution
- Track this metric religiously
- Flag when it extends beyond 12 months
**Step 5: Stress test assumptions**
- What if churn increases 10%?
- What if CS costs rise with scale?
- What if ACV decreases (common as you broaden market)?

- Unit contribution declining: Major red flag
- Churn: Above 7% monthly (B2B) or 12% (SMB)
**Crisis Zone:**
- CAC payback period: 24+ months (broken unit economics)
- Contribution margin: Below 40% (business model doesn't work)
- Contribution margin negative: Losing money on every customer
Most fast-growing SaaS companies sit in the 10-14 month payback range, with 65%+ contribution margins. If you're outside that band, you either have a fundamental problem or a unique arbitrage (like usage-based pricing with low-cost delivery).
### Taking Action: Your Next Steps
Here's what we recommend:
1. **Build a contribution margin model this week.** Sit down with your finance data and calculate actual monthly contribution per customer. Don't estimate—calculate.
2. **Compare to your CAC-to-LTV ratio.** You'll probably find it's lower than advertised. That's not failure—it's clarity.
3. **Calculate CAC payback by acquisition channel and customer segment.** You'll almost certainly find major variation. That's where optimization lives.
4. **Stress test your assumptions.** What happens if churn increases 20%? If CS costs rise with scale? If ACV decreases as you broaden market?
5. **Set contribution margin improvement as a core metric.** Not acquisition growth. Not gross margin. **Unit contribution margin growth.** That's the metric that predicts sustainable scaling.
